Also known as conduit loans, these securities differ from traditional commercial loans in which the lender receives payments at a set interest rate over a period of time. Instead, the CMBS are packaged into real estate mortgage investment conduit trusts, which are in turn purchased by bond investors on the secondary mortgage market. This entire process is known as securitization.
When bonds are pooled, they are rated based on various factors that include loan-to-value ratio, average loan amount, and debt service coverage ratio. The price at which investors acquire the bonds reflects this rating and the number of pooled loans. Once the bond is successfully sold, the original lender receives payment, with a small amount taken out for risk retention. This enables the cycle of capital accumulation and distribution for real estate loans to begin again.
